An Overview of EU Emission Trading Systems
The EU emission trading system (EU ETS) is the world’s first major carbon market and remains the world’s largest accounting for three-quarters of international carbon trading.
It operates on a ‘cap and trade’ system. The cap is the maximum level of particular greenhouse gases that can emitted by subjects covered by the system. The total is reduced over time so that total emissions fall.
Within the parameters of the Cap, companies receive and can buy emissions allowances which they can trade with one another as required to meet their obligations under EU ETS. Additional limited amounts of international credits can also be bought from emission-saving projects around the world.
The trading element of the system brings flexibility that ensures emissions are cut where it costs least to do so.
Every year, any company covered by the system must surrender enough allowances to cover its emissions or face heavy fines. Reducing emissions allows a company to retain their allowances to offset emissions in future or trade with others in the system.
